Photoshop CS is limited to v2.4 of Adobe Camera Raw which doesn't recognise raw files from the latest cameras. You have three options:
1. Upgrade to CS3 which supports the latest versions of the plug-in.
2. Use something called DNG converter to convert your raw files to a format v2.4 of the plugin can work with.
3. Use a 3rd party program such as Phase One C1 or Adobe Photoshop Lightroom instead.

If I was to use a 3rd party program such as the ones you have mentioned Little Jo would I still be able to use my Photoshop CS to modify the images?
If so is this fairly straightforward or would I be better off updating my photoshop to the latest version?

Yes you would still be able to use CS.
You can try a 30 day trial of capture one Le for free.
And their is a tutorial here to show you how easy it is.
I tried DPP when I first got my Canon but didn't find it easy to use. I use Capture One for RAW- simply because it is widely recognised as the best, and I haven't found anything to the contrary- and then convert to TIFF if the image needs more work, but JPEG if it just needs a simple crop and sharpen before printing.
One of the things I like about C1 is that it doesn't alter your original RAW file, whereas I believe other software does. I've just bought CS3 and so it will be interesting to see how the RAW converter in that works in comparison though I am not sure how best to do a valid comparison between the two!

I have to say that I generally find photoshops raw convertor to be pretty damn awful.
I use DPP for my raw pics (on the rare occasions I use raw) even though it's clunky and not that nice to use the quality of the tiffs / jpegs you gety out at the end is much, much nicer.
The Adobe Camera Raw plug-in isn't the fastest route for processing raw images, but the tools it offers are excellent. In its latest guise, it has much improved. However, Lightroom is my favourite now I've had time to get used to the program and it offers seemless integration with both Adobe Camera Raw and Photoshop.
Like everything else, you need to take time to explore programs before you can really judge how good they are.
Download some free trials and test them on a selection of raw images to see which program gives you images that are to your liking using an interface that you find most intuitive to use.

Too True.
I have not yet managed to get a good digitally manipulated image
,but find Lightroom far far easier to learn, understand and use than Elements 3.
LR V1.1 ( free upgrade) is coming soon... indications are there are some new features & improvements which appear to be welcome additions.
